| Buyer placed an order using Croatian address but left a message that he wants
the order to be shipped within Austria. That way the prices would exclude VAT
instead of including 25% Croatian VAT since I'm VAT exempt locally but the
reason he wants this is free shipping within Austria. This VAT issue is my first
concern.
On the other hand he chose PayPal so if I would ship to any other address than
the Croatian one he originally provided I would lose seller protection. He can't
place a new order providing the Austrian address because he has a store which
means he can't change country as buyers.
I wouldn't cancel the order but I don't know how to proceed properly.
Asking for IBAN payment by which I wouldn't risk PP dispute at least? But
what's with the VAT difference? I issue invoices anyway so if that would
be correct it wouldn't matter what's shown on the order page? What would
you do?

I looked at the relationship between Croatia and Austria, what he asks is not
possible from a geographic point of view. There are, however, relationships between
the two countries. You're in Austria, so you probably know better what the
rules are regarding Croatian Austrian business and Customs relationships.

I think it has nothing to do with customs, both Croatia and Austria is within
the EU. He simply wants to save around €15 by shipping to his friend in Austria.

That makes me wonder if he or his friend in Austria would spend more than €15
in gas, to get it to his home in Croatia.
It's possible he is feeling some kind of economic crisis related to gas prices,
and his friend is willing to help out and not charge him for the mileage.
Where you ship the order to is up to you.

Well, gas starts at around €1.3/L in EU. Efficient cars go about 5L/100km.
So, without counting any other cost (wearing, insurance, tolls…), best estimate
is €15 = 11.5L = 230km.
So less than 115km away and you save money.
(That should be enough to cross Slovenia, which lays between Austria and Croatia.)
Worst estimate, when the car goes 10L/100km, price is €2.1/L and gas is only
half the cost: €15 = €7.5 for gas = 3.6L = 36km.
Oops.
